Microchip Technology (NASDAQ: MCHP) reported Q1 fiscal 2027 net sales of $1.485 billion, up 38.0% from $1.076 billion a year earlier, while GAAP diluted EPS improved to $0.37 from a loss of $0.09. Higher factory utilization and lower underutilization charges helped expand margins, while free cash flow rose to $497.6 million.

Core financial results

Revenue also increased 13.2% sequentially as management cited improving demand, continued inventory normalization, and stronger distribution sell-through. The recovery produced substantial operating leverage: GAAP gross margin increased 9.6 percentage points year over year, while GAAP operating margin rose to 22.7% from 3.0%.

Both reported and adjusted earnings improved materially. Non-GAAP diluted EPS reached $0.76, compared with $0.27 in the prior-year quarter, while GAAP net income attributable to common stockholders returned to positive territory.

GAAP net income before preferred dividends was $229.8 million. The $27.8 million dividend on Series A preferred stock reduced the amount attributable to common stockholders to $202.0 million.

Business and demand indicators

Microchip did not provide a revenue breakdown by business segment, but it disclosed several operating indicators supporting the broader recovery. Distribution sell-through increased meaningfully, bookings remained strong, and the book-to-bill ratio was well above 1. Customer activity also improved across several key end markets.

The number of PCIe Gen6 connectivity design wins doubled sequentially from six programs at the end of the March quarter to 12 at the end of June. This indicates increased activity in data center and connectivity applications, although Microchip did not quantify the revenue contribution from these programs.

Inventory days declined to 175 from 185 at the end of March. Absolute inventory nevertheless increased modestly to $1.047 billion from $1.035 billion, meaning the improvement in inventory days reflected stronger sales and product movement rather than a reduction in the inventory balance itself.

Factory utilization converted revenue recovery into operating leverage

The central feature of the quarter was the widening gap between revenue growth and expense growth. GAAP operating expenses increased 10.6% to $602.1 million, much more slowly than the 38.0% rise in sales. As a percentage of revenue, operating expenses fell to 40.6% from 50.6%.

Research and development expenses were $308.9 million, or 20.8% of sales, compared with 23.8% a year earlier. Selling, general, and administrative expenses were $184.3 million, or 12.4% of sales, down from 14.8% of sales. Management attributed the profitability improvement to higher factory utilization, lower underutilization charges, and disciplined expense management.

The same leverage was visible on a non-GAAP basis. Non-GAAP gross margin rose to 63.8% from 54.3%, while non-GAAP operating margin increased to 35.1% from 20.7%.

Investors should keep the reporting distinction in view. Non-GAAP operating income of $521.1 million excluded $90.0 million of acquired intangible asset amortization, $75.0 million of share-based compensation, $18.9 million of special charges, and certain legal costs. These exclusions also contributed to the difference between non-GAAP net income of $438.6 million and GAAP income attributable to common stockholders of $202.0 million.

Cash flow and balance sheet

Cash generation strengthened alongside earnings. Operating cash flow reached $511.5 million, and after $13.9 million of capital expenditures, free cash flow was $497.6 million. Free cash flow margin expanded to 33.5% from 24.0% a year earlier.

Microchip paid approximately $246.9 million in common-stock dividends during the quarter and reduced net debt by approximately $170 million. Cash and short-term investments increased to $272.3 million from $240.3 million at the end of March, while long-term debt declined to $5.361 billion from $5.496 billion.

The board declared a common-stock dividend of $0.455 per share for the September quarter, payable on September 9, 2026, to shareholders of record on August 24, 2026.

Q2 fiscal 2027 guidance

Microchip expects another sequential increase in sales during the September quarter. The revenue range implies growth of 7% to 9% from Q1, while the company said the midpoint would represent approximately 40.6% year-over-year growth. Management also expects improving factory utilization and operating leverage to produce further margin expansion.

MetricQ2 FY2027 guidance
Net sales$1.589 billion to $1.618 billion
GAAP gross margin65.4% to 66.3%
Non-GAAP gross margin66.0% to 67.0%
GAAP operating margin28.1% to 28.9%
Non-GAAP operating margin38.5% to 39.5%
GAAP diluted EPS$0.53 to $0.54
Non-GAAP diluted EPS$0.91 to $0.95
Q2 capital expenditures$20 million to $25 million
Fiscal 2027 capital expendituresApproximately $100 million

Microchip has paused most factory expansion activity through fiscal 2027 but continues to add selected production capacity and research and development equipment. Its GAAP guidance excludes potential gains or charges associated with the ongoing evaluation of restructuring activities, including the possible sale of its Fab 2 facility in Tempe, Arizona.

Risks investors should watch

  • Demand recovery and order conversion: Q2 guidance assumes another sequential sales increase. Bookings and customer activity improved, but order rescheduling or cancellations could affect the amount Microchip can ship and recognize within a quarter.
  • Inventory and utilization: Inventory days declined, but inventory remained above $1.0 billion. Weaker demand could slow normalization, reduce factory utilization, and bring back underutilization charges that pressure gross margin.
  • Margin sensitivity: Microchip identified product mix, manufacturing yields, foundry wafer costs, pricing pressure, licensing revenue, and economic conditions as factors that can cause gross margin to fluctuate.
  • Debt and financing-related expenses: Long-term debt remained $5.361 billion despite the quarterly reduction. Microchip also expects Q2 non-GAAP other expense of $48.5 million to $49.5 million, which remains a material difference between operating and net income.
  • Tariff and macroeconomic exposure: Changes in tariffs, inflation, and global economic conditions could affect both customer demand and production costs during the recovery.

Summary

Microchip’s first-quarter recovery extended beyond sales growth: higher utilization and controlled expense growth produced substantial margin expansion, while free cash flow nearly doubled and supported both dividends and debt reduction. The next test is whether stronger bookings and customer activity translate into the Q2 growth and additional margin improvement embedded in management’s guidance, while inventory normalization continues.
