Datadog (NASDAQ: DDOG) reported Q2 2026 revenue of $1.12 billion, up 36% from $826.8 million, while GAAP diluted EPS increased to $0.12 from $0.01 and non-GAAP diluted EPS reached $0.65 from $0.46. Operating and free cash flow both grew faster than revenue, and the company moved from a GAAP operating loss to a small operating profit. Growth in large customers and demand associated with AI deployments supported the quarter, although GAAP gross margin declined by one percentage point.

Core Earnings Results

For the quarter ended June 30, 2026, revenue growth outpaced the approximately 26% increase in GAAP operating expenses. This created operating leverage despite the lower gross margin: GAAP operating income turned positive, while non-GAAP operating margin expanded by three percentage points.

Cash generation also improved, with operating cash flow rising 58% and free cash flow increasing 69%. The gap between GAAP and adjusted profitability remained substantial, however, largely because Datadog excludes stock-based compensation and related payroll taxes from its non-GAAP results.

Customer Growth and AI Product Expansion

Datadog ended the quarter with approximately 4,720 customers generating at least $100,000 in annual recurring revenue, up 23% from about 3,850 a year earlier. This metric measures the number of larger customers rather than their total spending, and ARR is an annualized operating metric rather than GAAP revenue.

The company also launched more than 100 capabilities at DASH 2026, including autonomous Bits AI tools for incident detection, investigation and remediation; AI Guard for protecting AI agents; Bring Your Own Cloud; and Bits Agent Builder. Datadog acquired Adaptive ML to expand its work on specialized AI agents and reinforcement-learning operations.

Management said customers are using Datadog to observe, secure and operate AI-enabled applications. The release did not quantify AI-related revenue, adoption rates for the new products or the acquisition’s contribution to quarterly growth, so the financial effect of these initiatives cannot yet be separated from the broader platform business.

Revenue Growth Created Operating Leverage, but GAAP and Adjusted Profits Remain Far Apart

GAAP operating expenses rose to $875.9 million from $696.3 million, an increase of about 26%, compared with 36% revenue growth. That difference allowed Datadog to move from a $35.5 million GAAP operating loss to $5.5 million of operating income even as gross margin declined from 80% to 79%.

The stronger non-GAAP result requires additional context. The reconciliation added back $220.3 million of stock-based compensation, $27.6 million of employer payroll taxes on employee stock transactions, $1.7 million of acquired-intangible amortization and $2.0 million of acquisition-related costs. Together, these items account for the roughly $251.6 million difference between GAAP and non-GAAP operating income.

GAAP net income also benefited from $46.3 million of net other income, primarily interest income and other income. Because GAAP operating income was only $5.5 million, income outside core operations remained a material contributor to the company’s $44.6 million net profit.

Cash Flow and Balance Sheet

Operating cash flow increased to $315.9 million, while free cash flow reached $278.7 million after $9.9 million of property and equipment purchases and $27.3 million of capitalized software development costs. The resulting 25% free cash flow margin was five percentage points higher than a year earlier.

The operating cash flow reconciliation included the $220.3 million noncash stock-compensation addback and a $133.6 million source from higher accounts payable. These were partly offset by a $151.6 million use of cash from accounts receivable, illustrating that both noncash expenses and working-capital movements contributed to quarterly cash generation.

Datadog held approximately $5.0 billion in cash, cash equivalents and marketable securities at June 30, 2026. The balance sheet also included $985.5 million of net noncurrent convertible senior notes, leaving the company with substantial liquidity for internal investment and strategic activity.

Earnings Guidance

Datadog provided quantitative guidance for Q3 and full-year 2026. The midpoint of the Q3 revenue range is $1.14 billion, approximately 1.7% above reported Q2 revenue. The supplied release did not include earlier guidance, so it is not possible to determine whether the full-year outlook was raised, reduced or reaffirmed.

MetricPeriodCompany guidanceAssumption
RevenueQ3 2026$1.135 billion-$1.145 billion
Non-GAAP operating incomeQ3 2026$260 million-$270 million
Non-GAAP diluted EPSQ3 2026$0.63-$0.65About 378 million diluted shares
RevenueFull-year 2026$4.45 billion-$4.47 billion
Non-GAAP operating incomeFull-year 2026$1.01 billion-$1.03 billion
Non-GAAP diluted EPSFull-year 2026$2.50-$2.54About 376 million diluted shares

Datadog did not reconcile the non-GAAP operating income and EPS outlook to GAAP measures because of uncertainty surrounding items including stock-based compensation and payroll taxes on equity awards. The company noted that these reconciling items could be material.

Recent Insider Transactions

The supplied insider data reports 3.40 million shares acquired across 76 purchase transactions and 2.66 million shares sold across 75 transactions over the previous six months, resulting in a reported net acquisition of 741,387 shares. The detailed records include stock awards as well as sales, so the aggregate purchase figure should not automatically be treated as open-market buying.

The ten most recent nonblank transaction records in the supplied list were predominantly sales by directors and senior executives. The records establish the transactions but do not explain the insiders’ motives.

Risks Investors Need to Watch

  • Gross-margin pressure: GAAP and non-GAAP gross margins each declined by one percentage point. Continued pressure could limit the operating leverage generated by revenue growth.
  • Stock-based compensation and dilution: Quarterly stock-based compensation reached $220.3 million, while the GAAP diluted share count rose to 371.0 million from 358.7 million. These factors remain central to the gap between GAAP and adjusted profitability.
  • Dependence on customer expansion and renewals: Datadog identifies additional purchases and subscription renewals by existing customers as important to growth. Any moderation in expansion activity could affect revenue and guidance execution.
  • AI product execution and platform reliability: The company is investing in autonomous AI tools and security products, but it has not disclosed their revenue contribution. Product adoption, competitive response, security incidents or platform interruptions could affect returns on that investment.

Summary

Datadog’s second-quarter results combined 36% revenue growth with better operating leverage and materially higher cash generation. Growth among customers with at least $100,000 in ARR and continued AI product expansion supported the operating picture, while the lower gross margin and large stock-compensation adjustments limited GAAP profitability. The next key measures are execution against the Q3 and full-year guidance, the durability of free cash flow, and whether new AI capabilities translate into measurable customer adoption without adding further margin pressure.
